I am working with WebDataGrid which is really a good control to play with. What I am trying to do is to have rowEditTemplate. I have webdropdown on UserControl(ascx). I have used the UserControl as RowEditingTemplate. Now what is going on When I use RowEditingTemplate to open the RowEdit and it works fine but it does not fill the WebDropDown with values/Data. Please advice me what is going on wrong over there.

The WebDataGrid has out-of-the-box support for WebDropDown editor provider, you can take a look at the following sample:

=> WebDataGrid => Editors => DropDown Editors.

I think you have misunderstood the issue, I am using WebDropdown as RowEditTemplate not as Editor. I have an UserControl with WebDropdown and I am using this usercontrol as RowEditTemplate while the online sample application refers to the Editor.
I am able to bind the columns with RowEditTemplate but it does not fill up with values while when we try to write on the WebDropDown it fetch the values from list but do not open the DropDown.
One thing more I would like to update you that when we drag and drop the UserControl on form it works fine.
Please let me know what is the main casue why it is not showing the dropdown when it is in RowEditTemplate.
I want to know how we can bind with the WebDataGrid value to WebDropdown from Main page where WebDataGrid is placed. If you click on rowselector to open the RowEditTemplate I want WebDropdown should be filled with the value of the WebDataGrid Column like this
item3.SetValueJavaScript = "$get('WebDataGrid1_ctl00_NameTextBox2').set_currentValue(value,true);"
I want to know the exact step to do so.

Here I have attached the sample application, due to heavy size more than 200MB/KB I have remove the IG_res file from the sample application, Please test the sample application and if possible see what I am doing wrong here?
As I am following as you have suggested to me. Please include ig_res for images and css files to make sample application to run. I think upload option do not provide enough space to upload the sample application. Please also check on OK and CANCEL button click nothing is happening. I am not very sure how to use UserControl as RowEditTemplate with WebDropDown and bound and update the WebDataGrid cells values corresponding.

I would suggest contacting development support for further in-depth investigation and solution for this scenario. As i look at the sample, there will probably need to be changed many things in the code to adapt to RowEditTemplate.
In the meantime, i suggest that you also try ti built-in DropDownEditor provider for the WebDataGrid - on samples.infragistics.com.
